What is Retail inventory method?

Retail inventory method is a way to estimate the cost value of ending inventory by applying a cost-to-retail ratio to the retail value of goods on hand, instead of costing each item individually.

Retail inventory method matters for small Shopify stores that want a quick estimate of inventory value without costing every single unit by hand. It is common in apparel and other stores with many SKUs and frequent markdowns, where line-by-line costing takes too long for routine reporting like monthly financials or insurance claims.

Use it to get a fast, reasonable estimate of what your stock is worth at cost, based on what you know about retail prices and markup. It works best when markup is fairly consistent across a product category. If your margins vary a lot between items, split your inventory into groups with similar markup and apply the method separately to each group for a better estimate.

Formula

Cost-to-retail ratio = Total cost of goods available / Total retail value of goods available. Estimated ending inventory cost = Ending inventory at retail x Cost-to-retail ratio.

Example

A candle store has beginning inventory at cost of 4000 and purchases during the month at cost of 6000, so total cost is 10000. The same goods have a retail value of 20000 total. The cost-to-retail ratio is 10000 / 20000 = 0.5. At month end, unsold inventory has a retail value of 8000. Estimated cost of ending inventory is 8000 x 0.5 = 4000.

Common mistakes

  • Using one blended ratio across products with very different margins, which skews the estimate.
  • Forgetting to adjust the retail value for markdowns before applying the ratio.
  • Treating the result as exact rather than an estimate, then being surprised at physical count time.

FAQ

Is the retail inventory method accurate enough to replace a physical count?

Yes, in a simple way. If you sell everything at the ticket price with no discounts, cost and retail values move together and the method gives an exact number. In practice, markdowns and promotions make it an estimate, which is accurate enough for most reporting but not exact down to the unit.

How do I calculate ending inventory cost using the retail method?

Your cost-to-retail ratio is 60000 / 100000 = 0.6. Multiply ending retail value by 0.6 to get estimated cost. If ending retail is 20000, estimated cost of ending inventory is 12000.
