What is Inventory reserve?

Inventory reserve is money set aside on the books to cover stock that may lose value, such as items that are damaged, expired, or unlikely to sell at full price.

For a small Shopify store, an inventory reserve keeps your financial statements honest. If you have candles with faded labels or apparel from two seasons ago sitting in the back room, that stock is still counted as an asset at full cost until you write it down. A reserve accounts for the fact that some of it will sell at a discount or not at all.

You use it by reviewing your stock periodically, flagging items that are aging or damaged, and setting aside an estimated loss amount in your accounting rather than waiting until you actually mark it down or toss it. This gives a more accurate picture of what your inventory is really worth right now, not what you paid for it.

Formula

Inventory reserve = estimated unsellable or discounted value of at-risk stock

Example

A candle store has 200 units of a discontinued scent that cost $6 each, for $1,200 total book value. The owner expects to sell them off at half price during a clearance sale, recovering only $3 per unit. They set an inventory reserve of $600 ($3 loss x 200 units) so the books reflect the expected loss before the sale happens.

Common mistakes

  • Only adjusting the books after stock is actually sold off cheap or thrown away, instead of estimating ahead of time.
  • Ignoring slow-moving stock until it becomes a bigger write-off problem later.
  • Mixing up inventory reserve with physical safety stock, they are unrelated concepts despite the similar name.

FAQ

Is inventory reserve the same as safety stock?

No. Safety stock is extra physical inventory you keep on hand to avoid stockouts. Inventory reserve is an accounting entry that lowers the recorded value of stock you expect to lose money on.

When should a small store set up an inventory reserve?

When you notice stock that is aging, damaged, or unlikely to sell at full price, it is worth estimating the expected loss and recording a reserve rather than waiting until the stock is actually cleared out or disposed of.
